1 The Thesis
Kratos Defense makes the unglamorous, hard-to-replace pieces of modern warfare: turbojet and turbine engines for missiles and drones, the guidance and propulsion hardware that goes inside programs like JASSM and LRASM, target drones the Pentagon uses to train against, and — increasingly — the hardware backbone of America's hypersonic weapons buildout. It is not a headline-grabbing prime contractor. It is the mid-tier supplier every prime quietly depends on, and that position is becoming more valuable, not less, as Washington shifts toward buying large volumes of cheaper, faster, more expendable systems instead of a handful of exquisite ones.
Two things are true about Kratos right now. First, the stock has been cut roughly in half from its 52-week high of $134, a drawdown steep enough that it's easy to read as a company in trouble. Second, the world just spent the first half of 2026 living through the exact scenario a Kratos bull would have wanted: a real US-Israel-Iran conflict in February 2026, missile and drone barrages against Gulf states, and a resulting surge in Foreign Military Sales approvals for missiles and counter-drone systems that ran into the tens of billions of dollars in a single quarter. Kratos sits upstream of almost all of that demand. The pullback and the megatrend are happening at the same time, in the same stock, and we think that combination is the setup worth paying attention to.
2 The Bear Case We Started With — And Why We're Rebutting It Openly
In the interest of not writing a one-sided note, here's the bear case exactly as it was made, before we explain why we don't think it holds up.
This is a serious piece of analysis, not a lazy one — it correctly identifies that Kratos carries a lot of fixed-price contract exposure, that free cash flow is negative, and that the stock's trailing earnings multiple is extreme by any conventional measure. We're not going to pretend those data points are made up, because they aren't. But three things about this teardown matter enormously and don't survive contact with what's actually happened since it was assembled: the $74.41 reference price is stale — KTOS trades at $64.51 today, meaningfully lower, which changes every downside percentage in the deck; the DCF used to produce the $13.37 "intrinsic value" caps terminal margins and long-run returns on new capital at levels that assume Kratos's hypersonics and engine buildout simply doesn't work, which is the entire bet the company is making right now; and the bear case was finalized before Kratos's most recent quarter, which beat on both revenue and EBITDA and triggered a wave of analyst price target increases rather than the cuts this thesis would predict. We'll walk through each of those in turn.
3 The Defense Supercycle Is Not Theoretical Anymore
Even the bear-case deck doesn't dispute the macro backdrop — it just argues Kratos won't convert it into profit. We think it's worth seeing the backdrop on its own terms first.
$1 trillion in FY2026 national security spending, a Pentagon structurally pivoting toward attritable, expendable munitions and autonomous mass instead of a small number of exquisite platforms, and Kratos itself running a 1.3-to-1 book-to-bill ratio — meaning it's booking new orders faster than it's recognizing revenue on existing ones. $1.99 billion in trailing-twelve-month bookings against roughly $1.5 billion of trailing revenue is not the profile of a company running out of demand. It's the profile of a company that can't build fast enough, which is a very different problem than the one the bear case describes.
4 Two Companies Inside One Ticker
Kratos is really two businesses wearing one ticker, and understanding the split matters for anyone trying to judge where the growth and the cash actually come from.
Kratos Government Solutions — space domain awareness, microwave electronics, rocket and missile components, the engine business — is more than three-quarters of revenue and growing organically at 22%. Unmanned Systems, the Valkyrie drone business that gets most of the headlines, is the smaller and slower-growing of the two. That's actually a healthier setup than the market narrative implies: the growthiest, most story-driven part of the business isn't the part carrying the company. The larger, faster-growing, less glamorous government solutions segment is — and that segment is exactly where the hypersonics and engine ramp described below sits.
5 The Hypersonic And Engine Catalyst
This is the part of the thesis that matters most given what you specifically flagged: Kratos's role supplying the physical components inside America's hypersonic missile buildout.
The TDI Spartan turbojet is the physical link between Kratos and some of the highest-priority missile programs in the U.S. arsenal: JDAM-LR, JASSM, and LRASM all draw on Kratos propulsion hardware. Hypersonic-specific revenue is guided to scale from $200 million in 2025 to $400 million in 2026 to more than $700 million in 2027 — a genuine multi-year ramp, not a one-time contract bump — backed by a MACH-TB 2.0 pipeline that Pentagon budget documents put at roughly $7 billion over five years. On the production side, Kratos is already ordering components to build 3,000 turbojet units in 2027, scaling toward 5,000 in 2028 at roughly $50,000 apiece. This is precisely the kind of picks-and-shovels position we look for: Kratos doesn't need to bet on which missile program wins funding priority, because its engines sit inside several of the leading candidates simultaneously.
That thesis got direct, fresh confirmation the same week this note was written: on August 17, 2026, Kratos and GE Aerospace announced their jointly developed GEK800 engine received a formal U.S. Military Engine Type Designation and an EMD contract award as a second-source propulsion system for JASSM specifically. That's not a promise on a slide — that's a government contract, awarded this week, for exactly the kind of missile-propulsion role this thesis is built on.
6 The Middle East Thesis, Already Playing Out
Your framing was that Kratos would benefit from escalation in the Middle East. We want to be precise here rather than hand-wave: this isn't a forward-looking bet on an event that might happen. It already happened. On February 28, 2026, the United States and Israel launched coordinated strikes on Iranian infrastructure, and Iran retaliated with an unprecedented barrage of missiles and drones against multiple Gulf states — including strikes that reached Naval Support Activity Bahrain and penetrated air defenses around Dubai and Abu Dhabi. Counter-drone capability shifted overnight from a niche procurement line to a national-security and energy-security priority across the region.
The Foreign Military Sales pipeline responded accordingly. Q1 2026 alone saw nearly $16 billion in approved potential missile-related sales — including a $9 billion Saudi request for 730 Patriot PAC-3 MSE missiles and $4.5 billion of Israel-specific approvals spanning THAAD radar integration, counter-UAS equipment, and air-to-air missiles. None of that flows directly to Kratos as prime contractor revenue — Kratos doesn't sell finished Patriot batteries — but it is exactly the kind of environment that pulls forward demand for the propulsion, target-drone, and counter-UAS component base Kratos supplies into, and it's precisely the demand environment the bear-case deck was written as if it didn't exist. Layer the upcoming November 2026 midterms on top and the realistic read is continuity, not reversal: a live regional conflict and a rearming allied bloc are not postures either party is likely to unwind regardless of how the midterms land.
7 Rebutting The Rebuttal: Margins, Cash Flow, And The DCF Trick
Now to the specific numbers the bear case leans on hardest, because a bull thesis that ignores them isn't an honest one.
On margins: the bear case cites EBIT margin compressing from 2.56% to 1.99% and calls negative operating leverage in a growth year "exceptionally difficult to explain." What it doesn't mention is the more recent trend: Kratos's Q2 2026 gross margin was 21.8%, up from 21.0% a year earlier — expanding, not collapsing, even as revenue grew 30.5%. Early-stage margin compression on a handful of new, ramping fixed-price programs is a normal feature of standing up new production capacity, and the most recent data point runs in the opposite direction from the bear case's framing.
On free cash flow: yes, it's negative, and we're not going to pretend otherwise — Kratos itself guides to $85–105 million of free cash flow usage for full-year 2026, reflecting inventory builds and funding for its unmanned and hypersonic initiatives. But negative free cash flow during a capacity build-out that management is guiding to, explaining, and funding deliberately is a fundamentally different situation than negative free cash flow from a business losing control of its costs. Kratos just completed a $50 million state-of-the-art hypersonic payload integration facility in Indiana ahead of schedule — that's capital going into the ground for programs already under contract, not capital disappearing into a black hole.
On the DCF itself: this is where we think the bear case tips from rigorous into circular. A discounted cash flow model is only as good as the assumptions fed into it, and capping Kratos's terminal EBIT margin at a maximum of 8% and its long-run return on newly invested capital at a maximum of 15% is, in effect, an assumption that the entire hypersonics and engine investment program the company is currently funding simply fails to ever earn a decent return — which is the exact question this note is trying to answer, not something that should be assumed away at the input stage. Run the same model with terminal assumptions that reflect Kratos actually executing on the $1.45 billion MACH-TB 2.0 pipeline and the 3,000-to-5,000-unit turbojet production ramp already described in the same deck's own bull-case slides, and the "82% downside" collapses considerably. We'd also note plainly that this DCF output — $13.37 a share — sits nowhere near the 21-analyst Wall Street consensus of Strong Buy with a $105.62 average target. That's not proof the consensus is right and the model is wrong, but a model implying a stock is worth one-fifth of where every sell-side analyst covering it has it priced is a model worth treating with real skepticism.
8 What Actually Happened Last Quarter
The cleanest way to check which version of this story the market itself is currently endorsing is to look at what happened after the bear case's own reference point.
Kratos reported Q2 2026 results on August 4, 2026: revenue of $458.8 million, up 30.5% year over year and 19.1% organically, beating both the company's own prior guidance and Street estimates, alongside adjusted EBITDA that also exceeded guidance. Management responded by raising full-year revenue guidance to $1.75–$1.81 billion. The sell-side reaction was not subtle: Piper Sandler upgraded the stock to Overweight, and in the days following the print, Canaccord raised its target to $135, BTIG to $104, Clear Street to $86, and multiple other desks followed with increases of their own — even as a couple of firms trimmed targets modestly on valuation grounds, virtually every one of them kept a Buy-equivalent rating. That is the opposite of the reaction you'd expect if the "Growth Mirage" thesis were the market's operating view.
9 The Price: A Real Drawdown, A Real Recovery Underway
KTOS trades at $64.51, down 52% from its 52-week high of $134.00 and up 50% from its 52-week low of $43.09 — a stock that has genuinely been through the wringer in both directions this year. Market cap sits at $12.11 billion. The trailing P/E of roughly 382 times looks absurd in isolation, and it's the number the bear case leans on hardest — but it's a function of a still-small current earnings base ($30.9 million trailing net income) growing off a low starting point, not a mispriced business. The forward P/E, using next-twelve-month estimates that already bake in the hypersonics and engine ramp, sits at a far more reasonable 69.7 times — still a premium multiple, but a defensible one for a business compounding revenue in the high 20-30% range with a real, funded, multi-year growth program ahead of it.
21 analysts currently rate KTOS a consensus Strong Buy, with an average price target of $105.62 — implying roughly 64% upside from today's price, and notably still below the stock's own 52-week high. Recent target moves skew upward following the Q2 print, even accounting for a few valuation-driven trims. And the news flow just this week has been directly supportive: drone and defense-component stocks broadly rallied on August 14-15 after President Trump announced tariffs on foreign-made drone components specifically intended to protect U.S. manufacturers like Kratos, AeroVironment, and others building domestically.
10 What Could Go Wrong
- Free cash flow is genuinely negative and will stay that way for a while: $85–105 million of guided FY2026 cash usage is real, and if the capacity being built doesn't convert to revenue on the timeline management expects, that's a real balance-sheet strain, not just a modeling assumption.
- Fixed-price contract exposure is real and material: a large share of Kratos's revenue carries fixed-price terms, meaning cost overruns or inflation on inputs get absorbed by Kratos rather than passed through — the bear case's 69% figure on this specific point is a legitimate risk worth tracking, not a fabrication.
- Valuation leaves little room for a stumble: even on the more reasonable forward multiple, a growth disappointment, a delayed program, or a lost competitive bid could compress the multiple sharply given how much future growth is already priced in.
- Competitive pressure from both directions: VC-funded disruptors like Anduril are self-funding R&D at a pace Kratos's roughly 3%-of-revenue R&D budget can't match dollar for dollar, while the legacy primes retain scale and lobbying advantages Kratos will never have.
- Government buyer concentration: a large majority of revenue ultimately traces back to U.S. government budgets and procurement decisions: a shift in defense spending priorities, a stalled program, or a contract loss can move the stock sharply given how much of the current price already assumes continued program wins.
- Insider selling is a real, ongoing pattern: the CEO has sold stock in 13 separate transactions over the past six months under a 10b5-1 plan — routine and pre-scheduled, but a pattern worth continuing to watch rather than dismissing entirely.
11 Muffett's Take
We started this note holding a rigorous, well-constructed bear case in one hand — SELL, $25-35 target, an 82% downside call built on a real DCF with real inputs. We're not dismissing it as sloppy work, because it isn't. But its own reference price is already stale, its DCF assumes away the exact growth program that is the entire investment case, and it was finished before Kratos delivered the beat-and-raise quarter, the fresh JASSM engine contract, and the tariff-driven tailwind that have all landed in just the past two weeks. Markets move faster than static teardowns, and this one hasn't caught up.
What's left when you set the stale numbers aside is a company sitting inside two live megatrends at once — the Pentagon's structural shift toward cheap, expendable, mass-produced systems, and a Middle East that went from cold to hot in February 2026 and hasn't fully cooled since — trading 52% below its own 52-week high, with a book-to-bill ratio over 1, a hypersonics business tripling in three years, and a Wall Street consensus that thinks it's worth 64% more than it currently trades for. The cash burn and the fixed-price exposure are real risks, not invented ones, and we'd size a position with those in mind. But we think the pullback here is a mispricing, not a warning sign.
